Well I'm an accomidating DM, and when a buddy of mine was making a new character for my campaign and told me his concept (he wants to be a Sacred Fist of Habbakuk) and asked if there were any cool races in the Beastiary or something that would work with this concept I thought immediately of the Phaethons detailed in KoD. He loved them after I showed them to him so thus he made his new character.

Innitially his character, 'Talon', tried to pass himself off as just another half elf, which all but the Qualinesti ranger believed. Durring a battle where it seemed the party was going to lose he decided to go for broke and manifest his wings. Which brought on an interesting pause to the game. How does a phaethon's added fire damage to unarmed strikes work?

I mean the easiest way to think about it would be that the unarmed attack is using the wing itself, but this seems limiting.

The text says, "A phaethon who makes an unarmed strike while his wings are manifested inflicts 1d6 points of fire damage in addition to unarmed strike damage." ... "A phaethon tho uses his wings to inflict additional fire damage in a round cannot use them to fly in that round"

This wording leads me to believe, or at least makes me believe its a possibility, that phaethons drain fire off their wings and channel it to their fists, feet, elbows or what have you. This would at least make combat more interesting as he can describe crazy kung fu moves instead of "I whack him with my wing, again" Am I misreading this or is that how this was intended? Because being able to channel fire like that could lead to some implications down the road for a creative player.

Oh, and one last thing, this player has come up with an interesting bit of flavor, his phaethon fights with the 'Kingfisher style' which as he tells it "think of a combination of the snake and the crane styles with a lot of high downward strikes," which I think is just plain damn cool.

No, it really is the result of using their wings in the attack, not a channeling of flame into their fists and kicks. Phaethons can't fly when they use them to attack in this manner, because their wings are being used to smack people, not provide them with lift.
